EBITDA just may be the 6 sexiest letters in Finance & Accounting
There is so much emphasis on this metric, yet it is so often misunderstood
Let's start with:
➡ What is EBITDA?
EBITDA's literal definition is
Earnings
Before
Interest
Taxes
Depreciation
Amortization
➡ How is EBITDA calculated?
Like the name implies..
Take your net income
[+] Interest Expenses
[-] Interest Income
[+] Taxes
[+] Depreciation & Amortization
➡ Why is EBITDA so important?
Well.. a number of reasons...the 2 biggest being:
1️⃣ EBITDA is commonly used to value businesses
2️⃣ EBITDA is commonly referenced on a number of ratios
➡️ What are some common misconceptions with EBITDA?
1️⃣ EBITDA is not a GAAP metric
That’s right…for that reason, you won’t find it on a profit and loss
2️⃣ EBITDA does not equate to cash flows
Your cash flows can wildly differ from period to another when compared to EBITDA, depending on how things like accounts receivable / payable, and fixed assets come into the mix (to name a few)
3️⃣ EBITDA is not the same as net operating income
While in many cases these 2 items may be the same, for some companies, it can differ
An example can be if a Fixed Asset is necessary in order to carry our revenue, in which case Depreciation would be included in cost of goods sold
Those are just a few things to note about EBITDA - there is so much more to it

📄 Income Statement
💡This shows you what you’re earning vs what you are consuming
Revenue ➡️ this is what you’re earning
COGS ➡️ this is what it costs to carry out your revenue
Gross Profit ➡️ this is what your net earnings are on each sale
Operating Expenses ➡️this is all other expenses that related to the business, but aren’t related to COGS
Net operating income ➡️ this is what you’re net earnings are after subtracting out your operating expenses
Net other income ➡️ this represents additional earnings / expenses not related to your core business
Net income ➡️ this is what’s leftover after all expenses are subtracted from all earnings
📄Balance Sheet
💡 This shows you the net worth of your company
Assets ➡️ this represents the economic value you possess
Liabilities ➡️ this is what you owe creditors and are CAPPED
Owners equity ➡️ this is what you owe to owners and is UNCAPPED
How it’s connected 🔄 via an account called Retained Earnings, which comes from the income statement
📄 Statement of Cash flows
💡This shows you how your cash is moving
Cash from operating activities ➡️ this shows the cash impact from your current assets & liabilities
Cash from investing activities ➡️ this shows the cash impact from your long term assets & liabilities
Cash from Financing activities ➡️ this shows the cash impact from all debt / equity transactions
How it’s connected 🔄 it pulls net income from the income statement, and the ▲ in balance sheet accounts (under the indirect method)
That’s my take on the financial statements - what would you add?
